What is a healthy EV/EBITDA ratio?
There is no universal healthy EV/EBITDA threshold — it varies by industry, growth rate, and market conditions. A general framework for developed-market companies: below 6x is low (potential value or distressed), 6x to 10x is moderate (typical for mature industries), 10x to 14x is average (fair for moderate-growth companies), 14x to 18x is high (premium for strong growth), and above 18x is very high (exceptional growth expected). What are the limitations of EV/EBITDA?
EV/EBITDA has several important limitations. First, it ignores capital expenditure requirements. Two companies with identical EV/EBITDA can have very different free cash flow profiles if one requires heavy capital spending (a steel mill) and the other does not (a software company). EBITDA is not free cash flow — it excludes the cash needed to maintain the business. Second, EBITDA is more easily manipulated than net income because depreciation and amortization are added back. How does EV/EBITDA compare to EV/EBIT?
EV/EBIT (enterprise value to earnings before interest and taxes) is a related but distinct multiple. The difference is that EBIT includes depreciation and amortization (D&A) while EBITDA adds D&A back. EV/EBIT is therefore more conservative — it accounts for the fact that fixed assets wear out over time and must be replaced. When should you use P/E instead of EV/EBITDA?
P/E is more appropriate than EV/EBITDA in several situations. For financial companies (banks, insurance, real estate), debt is not a financing choice but an integral part of the business. Banks borrow money (deposits) to lend it out — debt is the raw material, not a capital structure choice. EV/EBITDA's exclusion of interest expense removes the very thing that generates profit for financial companies. For companies with minimal debt and simple capital structures, P/E is simpler and equally effective — a debt-free software company with consistent tax rates will have similar rankings by P/E and EV/EBITDA.
